The nominal rate is the baseline percentage. APY is what actually matters—it tells you how much your money grows over exactly one year after factoring in compound interest, which is simply the money you earn on the interest you have already accumulated.
Converting a nominal rate to an APY relies on strict mathematics. It assumes a perfect world where rates stay flat, fees vanish, and time is flawless. Knowing the limits of the math helps you figure out when to trust the numbers and when to read the fine print.
What the calculator tells you with absolute certainty
The math behind APY is absolute because it uses universally standardized formulas. The main job of an APY calculator is to turn messy, varied compounding schedules into a single number so you can compare accounts accurately.
Every time a bank pays you interest, that new money gets added to your balance and starts earning its own interest. The more frequently a bank pays out, the faster your money grows. If you start with a 5% nominal rate, your actual yield depends on whether the bank calculates that interest annually, monthly, or daily.

To find these numbers, the calculator uses the standard discrete compounding formula: APY = (1 + r ÷ n)^n − 1. Here, “r” is the nominal rate expressed as a decimal, and “n” is the number of compounding periods in a year.
It also figures out the absolute ceiling of your return using continuous compounding. This is a theoretical limit where interest compounds infinitely often, calculated as APY = e^r − 1. You will not find a consumer bank that actually compounds continuously. Still, it serves as a benchmark in theoretical finance to show the maximum possible yield a given rate can produce.
Because the math standardizes everything into one annual yield, it makes comparisons easy. You instantly know that a 5.3% APY account beats a 5.2% nominal rate compounded annually, without having to do the math yourself.
The assumptions baked into the math
Sometimes people check their year-end bank statements and find the final numbers fall short of their initial APY projections. This usually happens because the underlying formula relies on three rigid assumptions.
First, it assumes the interest rate never changes. The formula projects your nominal rate remaining perfectly flat for 365 days. If you buy a fixed-rate CD, this holds up perfectly. Most high-yield savings accounts, however, have variable rates. If you calculate your return based on a 5% advertised APY, but the central bank cuts rates in July and your bank drops your yield to 4.5%, your actual end-of-year return will be lower than your original calculation.
Second, it expects your balance to be perfectly static. An APY calculation is based on a single, lump-sum deposit that sits untouched for one year. It accounts for zero subsequent deposits and zero withdrawals. If you set up an automatic transfer to add money every month, your total dollars earned will be higher, but calculating your overall percentage yield relative to a shifting average balance requires different math. Finally, the formula relies on a standard 365-day year. In the United States, the Truth in Savings Act (Regulation DD) requires consumer banks to use 365 days when calculating APY for daily compounding. If your specific account uses a 360-day year, the exact fractional yield will differ slightly from a standard 365-day model.
Where the calculator stops being reliable
Even if your rate stays flat and you never touch your initial deposit, the final number on your screen might not reflect the wealth you actually retain. The math is completely blind to the external rules governing your specific account.
Take account fees, for example. An APY calculation does not factor in maintenance costs. If you keep $1,000 in a savings account earning a 5% APY, the formula says you will earn $50 in one year. But if that bank charges a $5 monthly maintenance fee, you will pay $60 in fees over that same period. Your mathematical APY is 5%, but your real-world return is negative $10. The same logic applies to early withdrawal penalties on CDs, which can easily erase months of compounded interest if you need your cash ahead of schedule.
Tiered interest structures are another common blind spot. Many credit unions and digital banks advertise massive APYs to catch your attention, but a closer read of the terms reveals a tiered system. A bank might pay 6% APY on the first $1,000, but only 0.5% on any balance exceeding that amount. If you deposit $10,000 into a tiered account, an APY calculator cannot give you your blended yield. If you just plug in 6%, the tool assumes the rate applies to the entire $10,000, which will drastically overestimate your return.
Lastly, APY measures nominal growth, not real wealth. The interest you earn in a normal bank account is usually subject to income tax. If you earn $500 in interest this year and fall into a 24% tax bracket, you owe $120 of that yield to the government. APY also ignores inflation. If your money earns a 5% APY while the cost of living increases by 3%, your actual purchasing power has only grown by about 2%.
