Compound interest, on the other hand, calculates interest on both the principal and the accumulated interest from previous periods. 6. Know if your principal is amortizing

In a true simple interest calculation, the principal — the original amount of money borrowed or invested — remains untouched until the very end of the term. Yet many simple-interest loans require monthly payments that pay down the principal over time. This process is called amortization.

If your principal shrinks every month, your total interest paid will be much lower than if you held the entire original balance untouched for the full term. 10. Remember the impact of inflation

Simple interest does not keep up with inflation as effectively as compound growth. Earning 5 percent a year for ten years yields a 50 percent total return on your principal. But if inflation averages 3 percent a year over that same decade, your purchasing power will not grow nearly as much as your raw account balance suggests.

11. Differentiate between interest and total payoff

When you look at the final result of your calculation, make sure you know exactly what the number represents. The “interest earned” is strictly the cost of borrowing or the profit from lending. The “total amount” is the principal plus that interest. Confusing the two can lead to massive budgeting errors.
